Tax exemption

A tax exemption is a legal benefit that allows a person, company or organisation to be wholly or partially exempt from paying certain taxes in specific circumstances. Tax exemptions are granted to promote economic activity, encourage investment or protect specific demographic groups.

A tax exemption is a mechanism regulated by the tax authorities that allows the obligation to pay certain taxes to be reduced or eliminated, based on specific criteria. It does not mean that the taxpayer is outside the tax system, but rather that, for certain legally established reasons, they do not have to pay a specific tax or pay a reduced amount. 

Under the General Tax Law and other Spanish tax regulations, tax exemptions can be classified into two main types: 

  • Objective exemption: this applies to certain activities, goods or services irrespective of who the taxpayer is. In other words, any person or company carrying out the activity or selling the exempt goods will not have to pay the tax.
    For example, in the case of VAT, some services are exempt by their very nature, such as formal education (schools and universities) and healthcare. 
    The aim of these types of exemptions is to prevent certain essential sectors from seeing their costs rise due to the tax burden. 
  • Subjective exemption: this applies based on the taxpayer’s status, irrespective their business operations.  
    For example, non-profit foundations and associations may be exempt from paying corporation tax, provided they meet certain legal requirements and allocate their income to social causes.
    Another example is individuals with disabilities, who may benefit from exemptions from specific taxes, such as personal income tax on certain benefits received, or motor vehicle tax.
    These exemptions are intended to support the activities of specific groups or institutions that serve a social purpose or, by their very nature or circumstances, warrant special tax treatment.

It is important not to confuse tax exemptions with tax deductions. An exemption means that certain individuals or activities do not have to pay a tax, thereby removing the obligation to pay tax from the outset. In contrast, a deduction reduces the amount payable once the tax has been calculated, but does not completely exempt the taxpayer from their tax liability.

The application of tax exemptions must always be provided for by law and properly justified, as it constitutes an exception to the general principle of contributing to the funding of public expenditure.
